(1) Basis of Presentation

 

Except for the consolidated balance sheet of MicroStrategy Incorporated (“MicroStrategy” or the “Company”) as of December 31, 2003, which is derived from audited financial statements, the accompanying consolidated financial statements are unaudited. In the opinion of management, all adjustments (consisting of normal recurring items) necessary for a fair presentation of such financial statements have been included. Interim results are not necessarily indicative of results for a full year.

 

The consolidated financial statements and notes are presented as required by Form 10-Q and do not contain certain information included in the Company’s annual financial statements and notes. These financial statements should be read in conjunction with the Company’s audited financial statements and the notes thereto filed with the Securities and Exchange Commission (“SEC”) in the Company’s Annual Report on Form 10-K for the year ended December 31, 2003.

 

(2) Recent Accounting Standards

 

In March 2004, the Financial Accounting Standards Board (“FASB”) issued a proposed statement, “Share-Based Payment”, which addresses the accounting for share-based payment transactions in which an enterprise receives employee services in exchange for equity instruments of the enterprise or liabilities that are based on the fair value of the enterprise’s equity instruments or that may be settled by the issuance of such equity instruments. The proposed statement would eliminate the ability to account for share-based compensation transactions using Accounting Principles Board (“APB”) Opinion No. 25, “Accounting for Stock Issued to Employees”, and generally would require instead that such transactions be accounted for using a fair-value-based method. In October 2004, the FASB delayed the effective date of the proposed statement from periods ending after January 1, 2005 until periods ending after June 30, 2005. The Company continues to monitor the potential impact of the proposed statement on its financial condition and results of operations.

 

In March 2004, the FASB approved Emerging Issues Task Force (“EITF”) Issue No. 03-1, “The Meaning of Other-Than-Temporary Impairment and Its Application to Certain Investments.” The objective of this issue is to provide guidance for identifying other-than-temporarily impaired investments. EITF No. 03-1 also provides new disclosure requirements for investments that are deemed to be temporarily impaired. In September 2004, the FASB issued EITF No. 03-1-1, which delayed the effective date of EITF No. 03-1, with the exception of certain disclosure requirements. The Company does not believe that EITF No. 03-1 will have a material impact on its financial condition and results of operations.

(4) Long-term Investments

 

On June 30, 2004, the Company purchased a $26.4 million U.S. Treasury note which matures on June 30, 2006. In accordance with Statement of Financial Accounting Standards (“SFAS”) No. 115, “Accounting for Certain Investments in Debt and Equity Securities,” and based on the Company’s intentions regarding this instrument, the Company has classified this investment in the long-term debt security as held-to-maturity and has accounted for this investment at amortized cost.

(6) Treasury Stock

 

On July 27, 2004, the Company announced that its Board of Directors had authorized the repurchase of up to an aggregate of $35.0 million of the Company’s class A common stock from time to time in the open market or in privately negotiated transactions. During August 2004, the Company repurchased 67,800 shares on the open market at an approximate cost of $2.3 million. The Company will determine the timing and amount of any shares repurchased in future periods pursuant to this authorization based on its evaluation of market conditions and other factors. The repurchase program will be funded using our working capital and may be suspended or discontinued at any time.

 

(7) Litigation

 

(a) Business Objects Litigation

 

On October 2, 2001, the Company filed a lawsuit in the Virginia Circuit Court for Fairfax County against

two field employees of Business Objects, S.A. This lawsuit alleged that these employees, who previously worked for the Company, breached their fiduciary and contractual obligations to the Company by, among other things, misappropriating its trade secrets and confidential information and soliciting its employees and customers. The complaint sought injunctive relief and damages. On October 17, 2001, Business Objects filed suit against the Company in the United States District Court for the Northern District of California, claiming that the Company’s software infringes a patent issued to Business Objects relating to relational database access (the ‘403 patent). The suit sought injunctive relief and monetary damages. On August 29, 2003, the Court granted the Company’s motion for summary judgment and dismissed the lawsuit, ruling as a matter of law that MicroStrategy’s products do not infringe the ‘403 patent. Business Objects has filed an appeal, on which oral arguments were heard on September 9, 2004.

 

On October 31, 2001, the Company filed suit against Business Objects, S.A. and its subsidiary, Business Objects Americas, Inc., in the United States District Court for the Eastern District of Virginia, claiming that Business Objects’ software infringes two patents held by the Company relating to asynchronous control of report generation using a web browser (the ‘033 patent) and a system and method of adapting automatic output of OLAP reports to disparate user output devices (the ‘050 patent). The complaint sought monetary damages and injunctive relief. On March 13, 2002, the Company voluntarily dismissed without prejudice its lawsuit pending in the Virginia Circuit Court for Fairfax County against the two field employees of Business Objects. The complaint against Business Objects was amended to add claims for violations of the federal Computer Fraud and Abuse Act, misappropriation of trade secrets, tortious interference with contractual relations, and violations of the Virginia Conspiracy Act. As a result of pre-trial rulings, certain of these claims were dismissed. The Company’s claims for tortious interference and misappropriation of trade secrets proceeded to trial on October 20, 2003. On October 28, 2003, the Court dismissed the tortious interference claim. In July 2003, the United States Patent & Trademark Office confirmed the validity of all the claims in the ‘033 and ‘050 patents and terminated reexamination proceedings that Business Objects had requested as to those patents. The Company agreed to dismissal of the ‘033 patent claims without prejudice. On June 8, 2004, the Court advised the parties that it intended to issue an order and opinion granting Business Objects’ motion for summary judgment of non-infringement on the Company’s ‘050 patent claims, and that the trial of the ‘050 patent claims previously scheduled to begin on June 15, 2004 would not occur. On August 6, 2004, the Court granted Business Objects’ motion for summary judgment on the ‘050 patent claims, ruling that Business Objects had not infringed the Company’s patent. The Court ruled in the Company’s favor on its claims of trade secret misappropriation, finding that Business Objects had misappropriated certain of the Company’s trade secrets. The Company has filed a notice of appeal to the United States Court of Appeals for the Federal Circuit. The outcome of this litigation is not presently determinable, and as such, the Company is currently unable to estimate a potential range of gain or loss, if any, relating to these actions. Accordingly, no provision for these matters has been made in the accompanying consolidated financial statements.

 

(b) ePlus Legal Matter

 

On February 2, 2004, ePlus Group, Inc. (“ePlus”) filed suit against the Company claiming breach of contract relating to the master lease agreement that the companies had entered into on November 1, 1999, under which the Company leased equipment from ePlus. ePlus claimed that equipment returned by the Company upon expiration of the lease term was not in satisfactory condition and sought damages of approximately $2.0 million plus interest, taxes and attorneys’ fees. In September 2004, ePlus and the Company entered into an agreement settling the lawsuit. The settlement did not have a material impact on the Company’s financial position or results of operations.

 

(c) Other Matters

 

The Company is also involved in other legal proceedings through the normal course of business. Management believes that any unfavorable outcome related to these other proceedings will not have a material effect on the Company’s financial position, results of operations or cash flows.

(8) Borrowings

 

On May 19, 2003, the Company entered into a $10 million secured credit facility (the “Credit Facility”) with a bank. On May 19, 2004, the Company renewed the Credit Facility and modified the terms to increase the size of the commitment from $10 million to $15 million. As a result, the Credit Facility, which matures in May 2005, consists of a $15 million revolving line of credit, including a letter of credit sub-limit of $10 million, and is secured by substantially all of the assets of the Company. During the three and nine months ended September 30, 2004 and 2003, the Company had not drawn any cash against the Credit Facility, and no amounts were outstanding under the Credit Facility as of September 30, 2004. After consideration of outstanding letters of credit of $5.1 million, the Company had $9.9 million of borrowing capacity under the Credit Facility as of September 30, 2004.

 

At the Company’s option, borrowings under the Credit Facility bear interest at a variable rate equal to LIBOR plus 1.5% to 2.0%, depending on certain debt to earnings ratios, or the prime rate. The Credit Facility also includes a 1.0% letter of credit fee.

 

Under the terms of the Credit Facility, the Company is required to maintain compliance with certain financial covenants, the most restrictive of which include achieving certain minimum earnings amounts and maximum debt to earnings ratios, maintaining minimum liquidity amounts and limiting the ability to invest further in subsidiaries. As of September 30, 2004, the Company was in compliance with all covenants contained in the Credit Facility.

 

(9) Income Taxes

 

As of June 30, 2004, the Company’s U.S. and Canadian net operating losses (“NOLs”) and other deferred tax assets were fully offset by a valuation allowance primarily because, at the time, pursuant to SFAS No. 109, “Accounting for Income Taxes”, the Company did not have sufficient history of taxable income to conclude that it was more likely than not that the Company would be able to realize the tax benefits of those deferred tax assets. Based upon the Company’s cumulative operating results through September 30, 2004 and an assessment of the Company’s expected future results of operations, during the third quarter of 2004, the Company determined that it is more likely than not that it would be able to realize a substantial portion of its U.S. and Canadian net operating loss carryforward tax assets prior to their expiration and other deferred tax assets. As a result, at September 30, 2004, the Company released a total of $125.4 million of its U.S. and Canadian deferred tax asset valuation allowance. Of the $125.4 million, $103.6 million of the valuation release was recorded as an income tax benefit on the Company’s statement of operations, and $21.8 million of the valuation release was attributable to stock option exercises, which was recorded as an increase in additional paid in capital on the balance sheet.

 

As of September 30, 2004, the Company has a remaining valuation allowance of approximately $11 million, including $7.2 million attributable to certain of its domestic and other deferred tax assets where the realization of such deferred tax assets does not meet the “more likely than not” criteria under SFAS No. 109. This portion of the valuation allowance as of September 30, 2004 primarily relates to certain Canadian NOLs and U.S. capital loss carryforward tax assets that, as of September 30, 2004, the Company expected will expire unused. The remaining $3.8 million of the valuation allowance will be released during the fourth quarter of 2004 as a result of the requirement under SFAS No. 109 to use an annualized effective tax rate for each interim period during the year including current year interim periods after a valuation allowance release has occurred.

 

As of September 30, 2004, the Company had domestic net operating loss carryforwards of approximately $278.2 million, which will begin to expire in 2019. The Company has research and development tax credit carryforward tax assets of $3.7 million, which will begin to expire in 2018. As of September 30, 2004, the Company has foreign net operating loss carryforwards of $17.7 million, which will begin to expire in 2005.

The aggregate change in the Company’s valuation allowance from December 31, 2003 to September 30, 2004 was $134.6 million, which included the valuation allowance release of $125.4 million discussed above and $9.2 million related to year-to-date operations.

 

The Company does not have any plans to reinvest indefinitely undistributed foreign earnings. Accordingly, the Company expects to accrue a deferred tax liability on undistributed foreign earnings at such time as the Company has undistributed foreign earnings. Deferred tax liabilities have not been provided to account for basis differences and undistributed earnings of foreign subsidiaries because the tax basis of such foreign subsidiaries exceeds the Company’s book basis. Basic earnings per share is determined by dividing net income by the weighted average number of common shares outstanding during the period. Diluted earnings per share is determined by dividing net income by the weighted average number of common shares and potential common shares outstanding during the period. Potential common shares are included in the diluted earnings per share calculation when dilutive. Potential common shares consisting of common stock issuable upon exercise of outstanding employee stock options and warrants are computed using the treasury stock method.

 

The diluted loss per share calculation for the three and nine months ended September 30, 2003 excluded potential common shares issuable upon exercise of outstanding employee stock options of 1,109,680 and 743,523, respectively, because their effect would have been anti-dilutive.

The fair value of each option is estimated using the Black-Scholes option-pricing model with the following assumptions used for option grants issued during the three and nine months ended September 30, 2004 and 2003, respectively, under MicroStrategy’s stock option plans: volatility factors of 53%, 51%, 97% and 97%, risk-free interest rates of 3% for all periods, weighted-average expected life of 5 years, and no dividend yields.

 

The following assumptions were used for shares issued during the three and nine months ended September 30, 2004 and 2003, respectively, under MicroStrategy’s employee stock purchase plan: volatility factors of 53%, 51%, 97% and 97%, risk-free interest rates of 3% for all periods, weighted-average expected life of 6 months, and no dividend yields.

The domestic region includes operations in the U.S. and Canada. The international region includes operations in all other foreign countries. For the three and nine months ended September 30, 2004 and 2003, respectively, Germany accounted for 15% and 10% of total consolidated revenues, representing the only individual country to account for 10% or more of total consolidated revenues in these periods. During 2001, the Company adopted restructuring plans which included a strategic decision to focus operations on business intelligence software and services, the elimination or reduction of speculative technology initiatives, a reduction of the Company’s workforce and a consolidation of its multiple Northern Virginia facilities into a single location in McLean, Virginia.

As of September 30, 2004, unpaid amounts of $2.0 million and $2.2 million have been classified as current and long-term accrued restructuring costs, respectively, in the accompanying consolidated balance sheet. During the second quarter of 2003, the Company updated its accrued restructuring costs by recording additional sublease losses of $1.7 million due to a sustained increase in vacancy rates in the commercial real estate market and difficulties experienced in subleasing idle space at that time. The Company did not record any adjustments to its restructuring reserve during the first nine months of 2004. Amounts related to the estimated sublease losses associated with exiting facilities and terminations of equipment leases will be paid over the respective lease terms through February 2009. As a result of the restructuring, the Company has approximately 77,000 square feet of office space that is not occupied by the Company with the following expiration dates: 46,000 square feet expire in August 2006 and 31,000 square feet expire in February 2009. As of September 30, 2004, 66,000 square feet of the 77,000 square feet of office space not occupied by the Company has been subleased. At September 30, 2004, the Company had $7.5 million in gross lease obligations and $868,000 in estimated commissions, concessions and other costs, partially offset by $4.2 million in estimated gross sublease income recoveries during the remaining lease terms. The Company estimated its sublease losses based upon current sublease arrangements and current information available relating to estimated sublease commission costs, sub-tenant concession costs, sublease rental income and the length of time expected to sublease current excess space and excess space as it becomes available after the expiration of existing sublease arrangements. Except for estimated sublease losses and other facility closing costs and equipment leases, the restructuring plans have been substantially completed.

Critical Accounting Policies

 

Our discussion and analysis of our financial condition and results of operations are based upon our consolidated financial statements, which have been prepared in accordance with accounting principles generally accepted in the United States. MicroStrategy does not have any ownership interest in any special purpose entities that are not wholly-owned, consolidated subsidiaries of MicroStrategy. Product Licenses Revenues. The increase in product licenses revenues for the three and nine months ended September 30, 2004, as compared to the same periods in 2003, was primarily attributable to an increase in the number of product licenses transactions and high-dollar value transactions, an increase in international product licenses revenues, discussed further below, and the impact of favorable foreign currency fluctuations. During the three months ended September 30, 2004, we had nine product licenses transactions in excess of $500,000, including an international transaction that generated $4.7 million and two domestic transactions that generated $3.4 million and $1.2 million, respectively, in product licenses revenues. During the three months ended September 30, 2003, we had five product licenses transactions in excess of $500,000. In addition, the average size of our product licenses transactions increased from the third quarter of 2003 to the third quarter of 2004. In the first nine months of 2004, we had sixteen product licenses transactions greater than $500,000, as compared to fourteen such transactions in the first nine months of 2003, including the transactions noted above. Although the average size of our product license transactions decreased in the first nine months of 2004, as compared to the first nine months of 2003, the total number of product license transactions increased. In addition, we introduced new reporting products in late 2003 and Unix-based products in June 2004 that complement our business intelligence platform. Product licenses revenues as a percentage of total revenues were 42.5% and 41.2% for the three months ended September 30, 2004 and 2003, respectively, and 39.4% and 43.4% for the nine months ended September 30, 2004 and 2003, respectively. The average size of our product licenses transactions and the number of high-dollar value transactions may fluctuate on a period-to-period basis. Additionally, product licenses revenues as a percentage of total revenues may fluctuate on a period-to-period basis and may vary significantly from the percentage of total revenues achieved in prior years.

 

Product Support and Other Services Revenues. The increase in product support and other services revenues for the three months ended September 30, 2004, as compared to the same period in 2003, was primarily the result of a 42.0% increase in revenues from technical support services and a 28.8% increase in revenues from consulting and education services. For the nine months ended September 30, 2004, as compared to the same period in 2003, revenues from technical support increased 40.4%, and revenues from consulting and education services increased 31.0%. Revenues from technical support services have increased primarily as a result of an increase in the average rate charged for technical support and higher renewal rates for technical support contracts. The increase was also attributable to an ongoing increase in our installed base of software licenses under technical support contracts, an increase in technical support fees from customers that were underlicensed in prior periods and favorable foreign currency fluctuations. Revenues from consulting and education services have increased as a result of increased marketing initiatives and higher sales of our new services packages. Additionally, fluctuations in foreign currencies have positively influenced revenues from consulting and education services. Product support and other services revenues as a percentage of total revenues were 57.5% and 58.8% for the three months ended September 30, 2004 and 2003, respectively, and 60.6% and 56.6% for the nine months ended September 30, 2004 and 2003, respectively. As a result of possible fluctuations in product licenses revenues discussed above, product support and other services revenues as a percentage of total revenues may fluctuate on a period-to-period basis and may vary significantly from the percentage of total revenues achieved in prior years.

International Revenues. International revenues are included in the amounts discussed above for product licenses and product support and other services revenues and are also discussed separately within this paragraph. The increase in international product licenses revenues for the three months ended September 30, 2004, as compared to the same period in 2003, was the result of a 48.9% increase in revenues, after adjusting for foreign currency fluctuations, and an 11.5% favorable foreign currency impact. In the third quarter of 2004, we recorded two international product licenses transactions that were each in excess of $500,000, including the $4.7 million transaction noted above, as compared to one such transaction in the third quarter of 2003. For the nine months ended September 30, 2004, as compared to the same period in 2003, the increase in international product licenses revenues was attributable to a 46.2% increase in revenues, after adjusting for foreign currency fluctuations, and a 14.2% favorable foreign currency impact. In the first nine months of 2004, we had five international product licenses transactions in excess of $500,000, including the $4.7 million transaction noted above, as compared to two such transactions in the first nine months of 2003. In addition, both the quantity and average size of our international product licenses transactions increased in the three and nine months ended September 30, 2004, respectively, as compared to comparable periods in 2003.

 

International product support and other services revenues increased during the three months ended September 30, 2004, as compared to the same period in 2003, as a result of a 40.2% increase in revenues, after adjusting for foreign currency fluctuations, and an 11.0% favorable foreign currency impact. The increase was attributable to a 62.1% increase in revenues from technical support services, which included a 12.0% favorable foreign currency impact, and a 30.0% increase in revenues from consulting and education services, which included a 9.1% favorable foreign currency impact. For the nine months ended September 30, 2004, as compared to the same period in 2003, international product support and other services revenues increased 40.1%, as a result of a 27.2% increase in revenues, after adjusting for foreign currency fluctuations, and a 12.9% favorable foreign currency impact. The increase was attributable to a 53.5% increase in revenues from technical support services, which included a 14.3% favorable foreign currency impact, and a 17.4% increase in revenues from consulting and education services, which included a 10.4% favorable foreign currency impact. As a percentage of total revenues, international revenues were 39.1% and 35.6% for the three months ended September 30, 2004 and 2003, respectively, and 39.5% and 34.3% for the nine months ended September 30, 2004 and 2003, respectively. Foreign currency impacts generally fluctuate over time, and accordingly, the same volume of license transactions and support services in a future period may result in lower reported earnings if future foreign currency impacts are less favorable than those experienced in previous periods. We anticipate that international revenues will continue to account for a significant portion of total revenues, and management expects to continue to commit significant time and financial resources to the maintenance and ongoing development of direct and indirect international sales and support channels.

Cost of Product Licenses Revenues. Cost of product licenses revenues consists primarily of the costs of product manuals, media, amortization of capitalized software development costs and royalties paid to third-party software vendors. As a percentage of product licenses revenues, cost of product licenses revenues were 4.1% and 4.6% for the three months ended September 30, 2004 and 2003, respectively, and 4.4% and 4.3% for the nine months ended September 30, 2004 and 2003, respectively. Cost of product licenses revenues increased in the three and nine months ended September 30, 2004, as compared to comparable periods in 2003, due to the amortization of capitalized software development costs associated with the release of our enterprise reporting product, MicroStrategy Report ServicesTM, in late 2003, and our Unix-based business intelligence platform, MicroStrategy 7i Universal Edition in June 2004, as well as an increase in third-party royalty fees. Capitalized software development costs are amortized over their respective useful lives of approximately three years. Unamortized software development costs were approximately $3.3 million as of September 30, 2004 and are expected to be amortized over the expected three-year useful lives of these products. Our cost of product licenses revenues could increase further with the development and addition of new products to our product line.

 

Cost of Product Support and Other Services. Cost of product support and other services consists of the costs of providing consulting services to customers and partners, technical advisory services, technical support and education. The increase in cost of product support and other services during the third quarter of 2004, as compared to the third quarter of 2003, was attributable to a 14% increase in staffing levels and a 3.4% unfavorable impact from foreign currency fluctuations. The increase in the first nine months of 2004, as compared to the first nine months of 2003, was attributable to a 10% increase in staffing levels and an 8.8% unfavorable impact from foreign currency fluctuations. Cost of product support and other services as a percentage of product support and other services revenues decreased from 23.7% in the third quarter of 2003 to 21.4% in the third quarter of 2004, and from 26.2% in the first nine months of 2003 to 22.4% in the first nine months of 2004. The decreases were primarily due to increases in product support and other services revenues partially offset by increases in incremental variable costs. Additionally, the decreases were attributable to increases in technical support revenues as a percentage of total product support and other services revenues, which result in higher profit margins than our consulting and education services, and improved utilization of consulting personnel.

As a percentage of total revenues, sales and marketing expenses were 28.4% and 31.9% for the three months ended September 30, 2004 and 2003, respectively, and 30.8% and 32.8% for the nine months ended September 30, 2004 and 2003, respectively. The increase in sales and marketing expenses of $3.6 million in the third quarter of 2004, as compared to the same period in 2003, related to a 23.2% increase in costs and a 2.8% unfavorable impact from foreign currency fluctuations. The increase in sales and marketing expenses of $8.5 million in the first nine months of 2004, as compared to the same period in 2003, related to a 17.2% increase in costs and a 3.8% unfavorable impact from foreign currency fluctuations. Staffing levels for our sales and marketing personnel increased by approximately 6% in the third quarter of 2004 and 7% in the first nine months of 2004, as compared to the same periods of 2003, which in conjunction with the increase in product licenses revenues described above, have caused salary and commission costs to increase. Sales and marketing expenses may continue to increase in 2004 if we continue to expand our sales force and as we market new product offerings.

 

Research and Development Expenses. Research and development expenses consist primarily of salaries and benefits of software engineering personnel, office facilities, depreciation of equipment and other related costs. As a percentage of total revenues, research and development expenses were 12.1% and 16.1% for the three months ended September 30, 2004 and 2003, respectively, and 12.9% and 17.5% for the nine months ended September 30, 2004 and 2003, respectively. The increase in research and development expenses for the third quarter of 2004, as compared to the third quarter of 2003, was primarily due to a 4% increase in staffing levels for our research and development personnel. The decrease in research and development expenses in the first nine months of 2004, as compared to the same period in 2003, was primarily due to a $1.2 million increase in the capitalization of software development costs. The decrease in research and development expenses was partially offset by an increase in personnel costs. Although staffing levels of our research and development personnel did not fluctuate significantly during the first nine months of 2004, as compared to the first nine months of 2003, costs increased due to higher variable incentive compensation costs as a result of our improved financial performance.

During the three and nine months ended September 30, 2004, in accordance with SFAS No. 86, “Accounting for the Costs of Computer Equipment to be Sold, Leased, or Otherwise Marketed,” we capitalized $0 and $1.4 million, respectively, of software development costs associated with the development of MicroStrategy 7i Universal Edition, our Unix-based business intelligence platform. We capitalized $205,000 of software development costs related to MicroStrategy Reports Services during the three and nine months ended September 30, 2003. Software development costs for a product are capitalized from the time that technological feasibility is reached until the general release of that product. We consider technological feasibility to be achieved when a product design and working model of the software product have been completed. These capitalized software costs are amortized over their respective useful lives of approximately three years. MicroStrategy 7i Universal Edition became available for general release in June 2004, and MicroStrategy Report Services became available for general release in November 2003. As such, no further software development costs related to these products will be capitalized.

As of September 30, 2004, our research and development engineering resources were allocated to the following major projects: 13% to our MicroStrategy 7i product, 15% to our non-core research and development projects, Angel.com and Alarm.com, and 72% to on-going support of existing products and other research and development efforts. The allocation of our research and development resources is expected to change as project development efforts require, as current projects are completed and as new projects commence.

 

General and Administrative Expenses. General and administrative expenses include personnel and other costs of our finance, legal, human resources, information systems, administrative and executive departments as well as third-party consulting, legal and other professional fees. The increase in general and administrative expenses in the third quarter of 2004, as compared to the same period in 2003, related to a 0.8% increase in costs and a 1.9% unfavorable foreign currency impact. The increase in costs was primarily due to a 16.0% increase in staffing levels of our general and administrative personnel. This increase was partially offset by a decrease in external legal fees. General and administrative expenses increased in the first nine months of 2004, as compared to the same period in 2003, due to a 0.5% increase in costs and a 1.8% unfavorable foreign currency impact. The increase in costs was due to a 13% increase in staffing levels, partially offset by decreases in external legal and consulting fees. As a percentage of total revenues, general and administrative expenses were 14.4% and 19.8% for the three months ended September 30, 2004 and 2003, respectively, and 15.1% and 19.1% for the nine months ended September 30, 2004 and 2003, respectively.

 

Restructuring and Impairment Charges. During 2001, we adopted restructuring plans which included a strategic decision to focus operations on business intelligence software and services, the elimination or reduction of speculative technology initiatives, a reduction of our workforce and a consolidation of our multiple Northern Virginia facilities into a single location in McLean, Virginia.

As of September 30, 2004, unpaid amounts of $2.0 million and $2.2 million have been classified as current and long-term accrued restructuring costs, respectively, in the accompanying consolidated balance sheet. During the second quarter of 2003, we updated our accrued restructuring costs by recording additional sublease losses of $1.7 million due to a sustained increase in vacancy rates in the commercial real estate market and difficulties experienced in subleasing idle space at that time. We did not record any adjustments to our restructuring reserve during the first nine months of 2004. Amounts related to the estimated sublease losses associated with exiting facilities and terminations of equipment leases will be paid over the respective lease terms through February 2009. As a result of the restructuring, we have approximately 77,000 square feet of office space that we do not occupy with the following expiration dates: 46,000 square feet expire in August 2006 and 31,000 square feet expire in February 2009. As of September 30, 2004, 66,000 square feet of the 77,000 square feet of the office space that we do not occupy has been subleased. At September 30, 2004, we had $7.5 million in gross lease obligations and $868,000 in estimated commissions, concessions and other costs, partially offset by $4.2 million in estimated gross sublease income recoveries during the remaining lease terms. Interest Expense. The decline in interest expense during the three and nine months ended September 30, 2004, as compared to the same periods in 2003, was attributable to the conversion of our 7 1/2% series A unsecured notes into class A common stock on July 30, 2003 and the repayment in full of our promissory notes issued to former preferred stockholders on July 31, 2003. Upon conversion of the 7 1/2% series A notes and repayment of the promissory notes issued to former preferred stockholders, we ceased accruing interest and incurring discount amortization expense on these instruments.

 

Loss on Early Extinguishment of Notes Payable. During the first nine months of 2003, we repurchased or converted into class A common stock all our outstanding 7 1/2% series A unsecured notes with an aggregate principal amount of $49.7 million in exchange for 1,972,649 shares of class A common stock and $47,000 in cash in lieu of fractional shares. As a result of the repurchases and conversions, we recorded an aggregate net loss during 2003 on the early extinguishment of notes payable in the amount of $31.1 million, which is an amount equal to the excess of the aggregate fair value of the consideration transferred to the holders of the 7 1/2% series A unsecured notes of $78.5 million over the carrying value of such extinguished notes plus accrued and unpaid interest of $47.4 million.

 

Other (Expense) Income, net. Other (expense) income, net includes gains and losses on foreign currency transactions primarily resulting from the fluctuation of the British pound sterling against the U.S. dollar and minority interest expense in our subsidiary, Alarm.com.

 

Provision for Income Taxes. During the three and nine months ended September 30, 2004, we recorded an income tax benefit of $103.0 million and $101.6 million, respectively. As of June 30, 2004, our U.S. and Canadian net operating losses (“NOLs”) and other deferred tax assets were fully offset by a valuation allowance primarily because at the time, pursuant to Statement of Financial Accounting Standard No. 109, “Accounting for Income Taxes” (“SFAS No. 109”), we did not have

sufficient history of taxable income to conclude that it was more likely than not that we would be able to realize the tax benefits of those deferred tax assets. Based upon our cumulative operating results through September 30, 2004 and an assessment of our expected future results of operations, during the third quarter of 2004, we determined that it is more likely than not that we would be able to realize a substantial portion of our U.S. and Canadian net operating loss carryforward tax assets prior to their expiration and other deferred tax assets. As a result, at September 30, 2004, we released a total of $125.4 million of our U.S. and Canadian deferred tax asset valuation allowance. Of the $125.4 million, $103.6 million of the valuation release was recorded as an income tax benefit in our statement of operations, and $21.8 million of the valuation release was attributable to stock option exercises, which was recorded as an increase in additional paid in capital on the balance sheet.

 

During the three and nine months ended September 30, 2003, we recorded a provision for income taxes of $342,000 and $1.1 million, respectively. The provision for income taxes for the 2003 interim periods was primarily related to foreign jurisdictions where we were profitable and withholding taxes on intercompany software fees and other intercompany transactions with our foreign subsidiaries.

 

As of September 30, 2004, we have a remaining valuation allowance of approximately $11 million, including $7.2 million attributable to certain of our domestic and other deferred tax assets where the realization of such deferred tax assets does not meet the “more likely than not” criteria under SFAS No. 109. This portion of the valuation allowance as of September 30, 2004 primarily relates to certain Canadian NOLs and U.S. capital loss carryforward tax assets that, as of September 30, 2004, we expected will expire unused. The remaining $3.8 million of the valuation allowance will be released during the fourth quarter of 2004 as a result of the requirement under SFAS No. 109 to use an annualized effective tax rate for each interim period during the year including current year interim periods after a valuation allowance release has occurred.

 

As of September 30, 2004, we had domestic net operating loss carryforwards of approximately $278.2 million, which will begin to expire in 2019. We have research and development tax credit carryforward tax assets of $3.7 million, which will begin to expire in 2018. As of September 30, 2004, we have foreign net operating loss carryforwards of $17.7 million, which will begin to expire in 2005.

The aggregate change in our valuation allowance from December 31, 2003 to September 30, 2004 was $134.6 million, which included the third quarter valuation allowance release of $125.4 million discussed above and $9.2 million related to year-to-date operations.

 

While we expect our effective tax rate for the fourth quarter of 2004 to remain relatively consistent with our annualized effective tax rate used for calculating our provision for income taxes for our 2004 interim periods before considering the deferred tax valuation allowance release discussed above, our annualized effective tax rate in future periods beyond 2004 is expected to materially increase. We do not have any plans to reinvest indefinitely undistributed foreign earnings. Accordingly, we expect to accrue a deferred tax liability on undistributed foreign earnings at such time as we have cumulative undistributed foreign earnings, which we currently expect will occur sometime during or near 2006. As a result, we currently expect that our consolidated annualized effective tax rate in 2005 will be in the range of 28% to

31% and increase to approximately 36% to 40% by the end of 2007. However, we may not be able to sustain profitability, and as a result, our future effective tax rates are uncertain. Because of the availability of NOLs referred to above, a significant portion of our future provision for income taxes is expected to be non-cash, therefore, the amount of annual cash paid for income taxes is expected to be a relatively small portion of the total annualized tax expense in those periods in which the NOL is utilized. The percentage of annual income taxes paid in cash is expected to be approximately 15% to 25% of our projected annual consolidated provision for income taxes in the periods in which the NOLs are utilized. In determining our net deferred tax assets and valuation allowances, and projections of our future provision for income taxes, annualized effective tax rates, and cash paid for income taxes, management is required to make judgments and estimates related to projections of domestic and foreign profitability, the timing and extent of the utilization of net operating loss carryforwards, applicable tax rates, transfer pricing methodologies and tax planning strategies. Judgments and estimates related to our projections and assumptions are inherently uncertain, therefore, actual results could differ materially from our projections.

 

On February 21, 2004, we received notification from the Internal Revenue Service that our calendar year 2000 corporate income tax return has been selected for audit. Management believes that adequate provision has been made for any adjustments that may result from the audit. However, the outcome of this tax audit cannot be predicted with certainty. Should any issues addressed in our tax audit be resolved in a manner not consistent with management’s expectations, we could be required to adjust our provision for income taxes in the period such resolution occurs.

 

Legal Proceedings and Contingencies

 

We are involved in lawsuits with Business Objects, S.A. and Business Objects Americas, Inc. relating to claims involving patent infringement and other intellectual property claims. The outcome of this litigation is not presently determinable, and as such, we are currently unable to estimate the potential range of gain or loss, if any, relating to these actions. Accordingly, no provision for these matters has been made in the accompanying consolidated financial statements. Additional information regarding these matters is included below under “Risk Factors.”

 

We were also involved in a lawsuit with ePlus Group, Inc. relating to a claim involving breach of contract relating to the master lease agreement that we entered into with them on November 1, 1999, under which we leased equipment from ePlus. ePlus claimed that equipment returned by us upon expiration of the lease term was not in satisfactory condition and sought damages of approximately $2.0 million plus interest, taxes and attorneys’ fees. In September 2004, ePlus and the Company entered into an agreement settling the lawsuit. The settlement did not have a material effect on our financial position or results of operations.

 

We are also involved in other legal proceedings through the normal course of business. Management believes that any unfavorable outcome related to these other proceedings will not have a material effect on our financial position, results of operations or cash flows.

 

Deferred Revenue, Advance Payments, and Multi-year Customer Commitments

 

Deferred revenue and advance payments primarily represent product support and other services fees that are collected in advance and recognized over the contract service period and product licenses and product support and other services fees relating to multiple element software arrangements that include future deliverables. Current and non-current deferred revenue and advance payments totaled $41.7 million as of September 30, 2004 compared to $31.1 million as of December 31, 2003. The increase in deferred revenue and advance payments was primarily attributable to an increase in the average rate charged for technical support, higher renewal rates for technical support contracts and an ongoing increase in our installed base of software licenses under technical support contracts. The increase was partially offset by a reduction of deferred revenue and advance payment balances related to the recognition of revenues on existing license and technical support contracts. We expect to recognize approximately $39.8 million of this deferred revenue and advance payments over the next 12 months; however, the timing and ultimate recognition of our deferred revenue and advance payments depend on our performance of various service obligations, and the amount of deferred revenue and advance payments at any date should not be considered indicative of revenues for any succeeding period.

We offset our accounts receivable and deferred revenue for any billed and unpaid items included in deferred revenue and advance payments.

 

Also during the three and nine months ended September 30, 2004, we entered into certain agreements that include future commitments by our customers to purchase products, product support or other services over multi-year periods. Revenue relating to such future commitments by our customers is not included in our deferred revenue balances as of September 30, 2004 and December 31, 2003. We do not expect that the revenue from the multi-year arrangements entered into in the three and nine months ended September 30, 2004 will constitute a substantial percentage of our projected total revenue in future periods. We expect that we will continue to seek to enter into such agreements in future periods. Revenue relating to such agreements will be recognized during the period in which all revenue recognition criteria are met. The timing and ultimate recognition of any revenue from such customer purchase commitments depend on our customers’ meeting their future purchase commitments and our meeting our associated performance obligations related to those purchase commitments.

 

Liquidity and Capital Resources

 

Our principal sources of liquidity are our cash, cash equivalents, on-going collection of our accounts receivable and a revolving line of credit with a bank. On September 30, 2004 and December 31, 2003, we had $74.8 million and $51.9 million, respectively, of cash and cash equivalents, and $738,000 and $747,000, respectively, of restricted cash. Additionally, as of September 30, 2004, we had $26.4 million invested in a two-year U.S. Treasury security which matures on June 30, 2006. As of September 30, 2004, we had $9.9 million of borrowing capacity under our revolving line of credit. We did not draw down on our revolving line of credit during 2003 or 2004.

Operating Activities

 

Net cash provided by operating activities was $54.6 million and $23.8 million for the nine months ended September 30, 2004 and 2003, respectively. The increase in cash provided by operating activities was primarily attributable to an improvement in operating results and an increase in deferred revenue balances. If we continue to generate income from operations and increases in deferred revenues, we expect to continue to generate positive cash flows from operations.

 

Investing Activities

 

Net cash used in investing activities was $32.2 million for the nine months ended September 30, 2004, as compared to net cash provided by investing activities of $2.0 million for the nine months ended September 30, 2003. The change was primarily attributable to our purchase of a two-year U.S. Treasury security on June 30, 2004 for $26.4 million. The change was also attributable to an increase in capital expenditures and an increase in capitalized software development costs, partially offset by a reduction in restricted cash of $5.4 million during 2003. We expect to continue to invest in property and equipment to appropriately support our future growth and to continue to maintain and enhance our current infrastructure.

 

Financing Activities

 

Net cash provided by financing activities was $645,000 for the nine months ended September 30, 2004, as compared to cash used in financing activities of $2.2 million for the nine months ended September 30, 2003, respectively. During the first nine months of 2003, we repaid in full $5.0 million of our promissory notes issued to former preferred stockholders. During the third quarter of 2004, and as discussed further below, we repurchased 67,800 shares of our class A common stock on the open market. Proceeds from the sale of our class A common stock from the exercise of employee stock options and under our employee stock purchase plan amounted to $3.0 million during the first nine months of 2004, as compared to $2.8 million during the comparable period in 2003.

 

On July 27, 2004, we announced that our Board of Directors had authorized the repurchase of up to an aggregate of $35.0 million of our class A common stock from time to time in the open market or in privately negotiated transactions. During August 2004, we repurchased 67,800 shares on the open market for an approximate cost of $2.3 million. We will determine the timing and amount of any shares repurchased in future periods pursuant to this authorization based on our evaluation of market conditions and other factors. The repurchase program will be funded using our working capital and may be suspended or discontinued at any time.

 

Management believes that existing cash, cash anticipated to be generated internally by operations and the Company’s credit facility will be sufficient to meet working capital requirements and anticipated capital expenditures for the foreseeable future. Recent Accounting Standards

 

In March 2004, the Financial Accounting Standards Board (“FASB”) issued a proposed statement, “Share-Based Payment”, which addresses the accounting for share-based payment transactions in which an enterprise receives employee services in exchange for equity instruments of the enterprise or liabilities that are based on the fair value of the enterprise’s equity instruments or that may be settled by the issuance of such equity instruments. The proposed statement would eliminate the ability to account for share-based compensation transactions using Accounting Principles Board (“APB”) Opinion No. 25, “Accounting for Stock Issued to Employees”, and generally would require instead that such transaction be accounted for using a fair-value-based method. In October 2004, the FASB delayed the effective date of the proposed statement from periods ending after January 1, 2005 until periods ending after June 30, 2005. We continue to monitor the potential impact of the proposed statement on our financial condition and results of operations.

 

In March 2004, the FASB approved Emerging Issues Task Force (“EITF”) Issue No. 03-1, “The Meaning of Other-Than-Temporary Impairment and Its Application to Certain Investments.” The objective of this issue is to provide guidance for identifying other-than-temporarily impaired investments. EITF No. 03-1 also provides new disclosure requirements for investments that are deemed to be temporarily impaired. In September 2004, the FASB issued EITF No. 03-1-1, which delayed the effective date of EITF No. 03-1, with the exception of certain disclosure requirements. The Company does not believe that EITF No. 03-1 will have a material impact on its financial condition and results of operations.

We may not be able to sustain or increase profitability in the future

 

We generated net income for the three and nine months ended September 30, 2004; however, we may not be able to sustain or increase profitability on a quarterly or annual basis in the future. As of September 30, 2004, our accumulated deficit was $202.1 million. If operating expenses exceed our expectations or cannot be adjusted accordingly or revenues fall below our expectations, our business, results of operations and financial condition may be materially and adversely affected. We have significant deferred tax assets, and if we are unable to sustain profitability, we may be required to establish a valuation allowance against these deferred tax assets, which would result in a charge that would adversely affect net income in the period in which the charge is incurred.

Fluctuations in Quarterly Operating Results. Our quarterly operating results may fluctuate as a result of:

 

  the size, timing, volume and execution of significant orders and shipments;

 

  the mix of products and services of customer orders, which can affect whether we recognize revenue upon the signing and delivery of our software products or whether revenue must be recognized as work progresses or over the entire contract period;

 

  the timing of new product announcements;

 

  changes in our pricing policies or those of our competitors;

 

  market acceptance of business intelligence software generally and of new and enhanced versions of our products in particular;

 

  the length of our sales cycles;

 

  changes in our operating expenses;

 

  personnel changes;

 

  our success in adding to our indirect distribution channels;

 

  utilization of our consulting personnel, which can be affected by delays or deferrals of customer implementation of our software products and consulting, education and support services;

Limited Ability to Adjust Expenses. We base our operating expense budgets on expected revenue trends. Many of our expenses, such as office and equipment leases and certain personnel costs, are relatively fixed. We may be unable to adjust spending quickly enough to offset any unexpected revenue shortfall. Accordingly, any shortfall in revenue may cause significant variation in operating results in any quarter.

 

Based on the above factors, we believe that quarter-to-quarter comparisons of our operating results are not a good indication of our future performance. It is possible that in one or more future quarters, our operating results may be below the expectations of public market analysts and investors. In that event, the trading price of our class A common stock may fall.

 

We use strategic channel partners and if we are unable to maintain successful relationships with them, our business, operating results and financial condition could be materially adversely affected

 

In addition to our direct sales force, we use strategic channel partners such as value-added resellers, system integrators and original equipment manufacturers to license and support our products in the United States and internationally. For the nine months ended September 30, 2004 and the years ended December 31, 2003, 2002 and 2001, channel partners accounted for, directly or indirectly, approximately 16.2%, 24.6%, 27.3% and 35.4% of our total product licenses revenues, respectively. Our channel partners generally offer customers the products of several different companies, including some products that compete with ours. Although we believe that direct sales will continue to account for a majority of product license revenues, we seek to maintain a significant level of indirect sales activities through our strategic channel partners; however, we may not be successful in those efforts. Our ability to achieve revenue growth in the future will depend in part on our success in maintaining successful relationships with those strategic partners. If we are unable to maintain our relationships with these strategic partners, our business, operating results and financial condition could be materially adversely affected.

Our recognition of deferred revenue and advance payments is subject to future performance obligations and may not be representative of revenues for succeeding periods

 

Our deferred revenue and advance payments were $41.7 million as of September 30, 2004. The timing and ultimate recognition of our deferred revenue and advance payments depend on our performance of various service obligations. Because of the possibility of customer changes in development schedules, delays in implementation and development efforts and the need to satisfactorily perform product support services, deferred revenue and advance payments at any particular date may not be representative of actual revenue for any succeeding period.

 

Managing our international operations is complex and our failure to do so successfully or in a cost-effective manner would have a material adverse effect on our business, operating results and financial condition

 

International sales accounted for 39.1% and 35.6% of our total revenues for the three months ended September 30, 2004 and 2003, respectively, and 39.5% and 34.3% for the nine months ended September 30, 2004 and 2003, respectively. Our international operations require significant management attention and financial resources.

 

There are certain risks inherent in our international business activities including:

 

  changes in foreign currency exchange rates;

 

  unexpected changes in regulatory requirements;

 

  tariffs and other trade barriers;

 

  costs of localizing products for foreign countries;

To date, our customers have typically invested substantial time, money and other resources and involved many people in the decision to license our software products and purchase our consulting and other services. As a result, we may wait nine months or more after the first contact with a customer for that

customer to place an order while they seek internal approval for the purchase of our products and/or services. During this long sales cycle, events may occur that affect the size or timing of the order or even cause it to be canceled. For example, our competitors may introduce new products, or the customer’s own budget and purchasing priorities may change.

 

Even after an order is placed, the time it takes to deploy our products and complete consulting engagements varies widely from one customer to the next. Implementing our product can sometimes last several months, depending on the customer’s needs and may begin only with a pilot program. It may be difficult to deploy our products if the customer has complicated deployment requirements, which typically involve integrating databases, hardware and software from different vendors. If a customer hires a third party to deploy our products, we cannot be sure that our products will be deployed successfully.

 

We face intense competition, which may lead to lower prices for our products, reduced gross margins, loss of market share and reduced revenue

 

The markets for business intelligence software, analytical applications and information delivery are intensely competitive and subject to rapidly changing technology. In addition, many companies in these markets are offering, or may soon offer, products and services that may compete with MicroStrategy products.

 

MicroStrategy’s most direct competitors include providers of:

 

  Business intelligence software;

 

  OLAP tools;

 

  Ad-hoc Query tools;

 

  Web-based reporting tools; and

 

  Report delivery and proactive alerting.

 

Each of these markets is discussed more fully below.

 

Business Intelligence Software. Makers of business intelligence software provide business intelligence capabilities designed for integration, customization and application development. Companies such as Microsoft, Oracle, Hyperion Solutions, SAP AG, Computer Associates and SAS provide business intelligence software.

 

OLAP Tools. Companies that build software to perform online analytical processing (OLAP) provide offerings competitive with the core MicroStrategy 7i platform. Whether web-based or client-server, these tools give end users the ability to analyze underlying data sources without having to hand code structured query language queries. Most OLAP tools allow users to build their own calculations and specify report layouts and other options. Additionally, OLAP tools provide users the ability to navigate throughout the underlying data in an easy, graphical style, often referred to as drilling. Additional OLAP capabilities include pivoting and filtering. Providers of OLAP tools include Cognos, Hyperion Solutions, IBM, SAP and Microsoft.

 

Ad-hoc Query Tools. Ad-hoc query tools allow large numbers of end users to gain access to pre-defined reports and queries for simple analysis. Often each end user is able to specify some personalized run-time criteria that customize the result set for that particular person. Some limited drilling is also provided. Some ad-hoc query tools allow users to access databases and create their own database queries using structured query language. Users are then able to export the resulting data into other formats such as Microsoft Excel for their own use. Companies that produce query and reporting tools include Business Objects, Cognos, Oracle, Hyperion Solutions and Information Builders.

Web-based Reporting Tools. Companies that offer software to deliver pre-built reports for end user viewing and consumption can also compete with MicroStrategy. Extensive formatting capabilities ensure that users can easily consume the information contained in the reports. There is limited user interactivity with these reports generated by reporting tools. Reporting applications built with these tools often lack the sophistication, robustness and scalability of the MicroStrategy platform, but can be attractive for small departments. Vendors in this category include Actuate, Business Objects, Microsoft and SAS.

 

Report Delivery and Proactive Alerting. Companies that focus on the proactive delivery of information, via e-mail, website, or other medium can compete with MicroStrategy’s offerings. Typically, these tools serve to push out compiled reports on a scheduled basis to sets of users based on job type. MicroStrategy software has integrated this technology into the MicroStrategy 7i platform. Vendors of such technology include Actuate and Business Objects.

 

Many of our competitors have longer operating histories, significantly greater financial, technical, marketing or other resources, and greater name recognition than we do. In addition, many of our competitors have strong relationships with current and potential customers and extensive knowledge of the business intelligence industry. As a result, they may be able to respond more quickly to new or emerging technologies and changes in customer requirements or devote greater resources to the development, promotion and sale of their products than we can. Increased competition may lead to price cuts, reduced gross margins and loss of market share. We may not be able to compete successfully against current and future competitors and the failure to meet the competitive pressures we face may have a material adverse effect on our business, operating results and financial condition.

 

Current and future competitors may also make strategic acquisitions or establish cooperative relationships among themselves or with others. By doing so, they may increase their ability to meet the needs of our potential customers. Our current or prospective indirect channel partners may establish cooperative relationships with our current or future competitors. These relationships may limit our ability to sell our products through specific distribution channels. Accordingly, new competitors or alliances among current and future competitors may emerge and rapidly gain significant market share. These developments could limit our ability to obtain revenues from new customers and to maintain technical support revenues from our installed customer base.

 

Our inability to develop and release product enhancements and new products to respond to rapid technological change in a timely and cost-effective manner would have a material adverse effect on our business, operating results and financial condition

 

The market for our products is characterized by rapid technological change, frequent new product introductions and enhancements, changing customer demands and evolving industry standards. The introduction of products embodying new technologies can quickly make existing products obsolete and unmarketable. We believe that our future success depends largely on three factors:

 

  our ability to continue to support a number of popular operating systems and databases;

 

  our ability to maintain and improve our current product line; and

 

  our ability to rapidly develop new products that achieve market acceptance, maintain technological competitiveness and meet an expanding range of customer requirements.

 

Business intelligence applications are inherently complex, and it can take a long time to develop and test major new products and product enhancements. In addition, customers may delay their purchasing decisions because they anticipate that new or enhanced versions of our products will soon become available. We cannot be sure that we will succeed in developing and marketing, on a timely and cost-effective basis, product enhancements or new products that respond to technological change or new customer requirements, nor can we be sure that any new products and product enhancements will achieve market acceptance.

The emergence of new industry standards may adversely affect our ability to market our existing products

 

The emergence of new industry standards in related fields may adversely affect the demand for our existing products. This could happen, for example, if new web standards and technologies emerged that were incompatible with customer deployments of our products. Although the core database component of our business intelligence solutions is compatible with nearly all major enterprise server hardware and operating system combinations, such as OS/390, AS/400, Unix, Linux and Windows, certain of our application server components run only on the Windows Server 2000 and Server 2003, Solaris, and AIX operating systems. Therefore, our ability to increase sales currently depends in part on the continued acceptance of these operating systems and in part on our ability to port certain components of our software to additional operating systems.

 

The nature of our products makes them particularly vulnerable to undetected errors, or bugs, which could cause problems with how the products perform and which could in turn reduce demand for our products, reduce our revenue and lead to product liability claims against us

 

Software products as complex as ours may contain errors or defects. Although we test our products extensively, we have in the past discovered software errors in new products after their introduction. Despite testing by us and by our current and potential customers, errors may be found in new products or releases after commercial shipments begin. This could result in lost revenue or delays in market acceptance, which could have a material adverse effect upon our business, operating results and financial condition.

 

Our license agreements with customers typically contain provisions designed to limit our exposure to product liability claims. It is possible, however, that these provisions may not be effective under the laws of certain domestic or international jurisdictions. Although there have been no product liability claims against us to date, our license and support of products may involve the risk of these claims. A successful product liability claim against us could have a material adverse effect on our business, operating results and financial condition.

 

Failure to achieve and maintain effective internal controls in accordance with Section 404 of the Sarbanes-Oxley Act could have a material adverse effect on our business, operating results, and financial condition.

 

We are in the process of documenting and testing our internal control procedures in order to satisfy the requirements of Section 404 of the Sarbanes-Oxley Act, which requires annual management assessments of the effectiveness of our internal controls over financial reporting and a report by our independent auditors addressing these assessments. Internal control systems are designed in part upon assumptions about the likelihood of future events, and all such systems, however well designed and operated, can provide only reasonable, and not absolute, assurance that the objectives of the system are met. Because of these and other inherent limitations of control systems, there can be no assurance that any design will succeed in achieving its stated goals under all possible future conditions. During the course of our testing we may identify deficiencies which we may not be able to remediate in time to meet the deadline imposed by the Sarbanes-Oxley Act for compliance with the requirements of Section 404. In addition, if we fail to maintain the adequacy of our internal controls, as such standards are modified, supplemented or amended from time to time, we may not be able to ensure that we can conclude on an ongoing basis that we have effective internal controls over financial reporting in accordance with Section 404 of the Sarbanes-Oxley Act. Failure to achieve and maintain an effective internal control environment could have a material adverse effect on our stock price and our business.

Because of the rights of our two classes of common stock, and because we are controlled by our existing holders of class B common stock, these stockholders could transfer control of MicroStrategy to a third party without anyone else’s approval or prevent a third party from acquiring MicroStrategy

 

We have two classes of common stock: class A common stock and class B common stock. Holders of our class A common stock generally have the same rights as holders of our class B common stock, except that holders of class A common stock have one vote per share while holders of class B common stock have ten votes per share. As of November 1, 2004, holders of our class B common stock owned 3,549,399 shares of class B common stock, or 73.9% of the total voting power. Michael J. Saylor, our Chairman and Chief Executive Officer, beneficially owned 82,882 shares of class A common stock and 2,849,700 shares of class B common stock, or 59.5% of the total voting power, as of November 1, 2004. Accordingly, Mr. Saylor is able to control MicroStrategy through his ability to determine the outcome of elections of our directors, amend our certificate of incorporation and by-laws and take other actions requiring the vote or consent of stockholders, including mergers, going-private transactions and other extraordinary transactions and their terms.

 

Our certificate of incorporation allows holders of class B common stock, almost all of whom are current employees or former employees of our company or related parties, to transfer shares of class B common stock, subject to the approval of stockholders possessing a majority of the outstanding class B common stock. Mr. Saylor or a group of stockholders possessing a majority of the outstanding class B common stock could, without seeking anyone else’s approval, transfer voting control of MicroStrategy to a third party. Such a transfer of control could have a material adverse effect on our business, operating results and financial condition. Mr. Saylor or a group of stockholders possessing a majority of the outstanding class B common stock will also be able to prevent a change of control of MicroStrategy, regardless of whether holders of class A common stock might otherwise receive a premium for their shares over the then current market price.

 

We have only limited protection for our proprietary rights in our software, which makes it difficult to prevent third parties from infringing upon our rights

 

We rely primarily on a combination of copyright, patent, trademark and trade secret laws, customer licensing agreements, employee and third-party nondisclosure agreements and other methods to protect our proprietary rights. However, these laws and contractual provisions provide only limited protection. Despite our efforts to protect our proprietary rights, unauthorized parties may attempt to copy or otherwise obtain and use our products or technology. Policing such unauthorized use is difficult, and we cannot be certain that we can prevent it, particularly in countries where the laws may not protect our proprietary rights as fully as in the United States.

 

Our products may be susceptible to claims by other companies that our products infringe upon their proprietary rights, which could adversely affect our business, operating results and financial condition

 

As the number of software products in our target markets increases and the functionality of these products further overlaps, we may become increasingly subject to claims by a third party that our technology infringes such party’s proprietary rights. Regardless of their merit, any such claims could be time consuming and expensive to defend, may divert management’s attention and resources, could cause product shipment delays and could require us to enter into costly royalty or licensing agreements. If successful, a claim of infringement against us and our inability to license the infringed or similar technology could have a material adverse effect on our business, operating results and financial condition.

On October 17, 2001, Business Objects filed suit against us in the United States District Court for the Northern District of California, claiming that our software infringes a patent issued to Business Objects relating to relational database access (the ‘403 patent). The suit sought injunctive relief and monetary damages. On August 29, 2003, the Court granted our motion for summary judgment and dismissed the lawsuit, ruling as a matter of law that our products do not infringe the ‘403 patent. Business Objects has filed an appeal, on which oral arguments were heard on September 9, 2004.

 

On October 31, 2001, we filed suit against Business Objects, S.A. and its subsidiary, Business Objects Americas, Inc., in the United States District Court for the Eastern District of Virginia, claiming that Business Objects’ software infringes two patents held by us relating to asynchronous control of report generation using a web browser (the ‘033 patent) and a system and method of adapting automatic output of OLAP reports to disparate user output devices (the ‘050 patent). The complaint sought monetary damages and injunctive relief. The complaint against Business Objects was amended to add claims for violations of the federal Computer Fraud and Abuse Act, misappropriation of trade secrets, tortious interference with contractual relations, and violations of the Virginia Conspiracy Act. As a result of pre-trial rulings, certain of these claims were dismissed. Our claims for tortious interference and misappropriation of trade secrets proceeded to trial on October 20, 2003. On October 28, 2003, the Court dismissed the tortious interference claim. In July 2003, the United States Patent & Trademark Office confirmed the validity of all the claims in the ‘033 and ‘050 patents and terminated reexamination proceedings that Business Objects had requested as to those patents. We agreed to dismissal of the ‘033 patent claims without prejudice. On June 8, 2004, the Court advised the parties that it intended to issue an order and opinion granting Business Objects’ motion for summary judgment of non-infringement on our ‘050 patent claims, and that the trial of the ‘050 patent claims previously scheduled to begin on June 15, 2004 would not occur. On August 6, 2004, the Court granted Business Objects’ motion for summary judgment on the ‘050 patent claims, ruling that Business Objects had not infringed our patent. The Court ruled in our favor on our claims of trade secret misappropriation, finding that Business Objects had misappropriated certain of our trade secrets. We have filed a notice of appeal to the United States Court of Appeals for the Federal Circuit.

 

On December 10, 2003, we filed a complaint for patent infringement against Crystal Decisions, Inc. in the United States District Court for the District of Delaware. The lawsuit alleges that Crystal Decisions willfully infringes three patents issued to us relating to: (i) asynchronous control of report generation using a web browser (the ‘033 patent); (ii) management of an automatic OLAP report broadcast system (the ‘796 patent); and (iii) providing business intelligence web content with reduced client-side processing (the ‘432 patent). We are seeking monetary damages and injunctive relief. Following the filing of the complaint, Crystal Decisions was acquired by Business Objects Americas, Inc. Business Objects Americas, Inc. has answered the complaint, denying infringement and seeking a declaration that the patents in suit are invalid and not infringed by Business Objects Americas, Inc. The case is in its earliest stages. Trial is scheduled for November 2005.

 

If the market for business intelligence software fails to grow as we expect, or if businesses fail to adopt our products, our business, operating results and financial condition would be materially adversely affected

 

Nearly all of our revenues to date have come from sales of business intelligence software and related technical support, consulting and education services. We expect these sales to account for a large portion of our revenues for the foreseeable future. Although demand for business intelligence software has grown in recent years, the market for business intelligence software applications is still emerging. Resistance from consumer and privacy groups to increased commercial collection and use of data on spending patterns and other personal behavior and recent European Union restrictions on the collection and use of personal data may impair the further growth of this market, as may other developments. We cannot be sure that this market will continue to grow or, even if it does grow, that businesses will adopt our solutions. We have spent, and intend to keep spending, considerable resources to educate potential customers about business intelligence software in general and our solutions in particular. However, we cannot be sure that these

Interest Rate Risk

 

Our exposure to market risk for changes in interest rates relates primarily to our cash equivalents, short-term investments and long-term investments. We invest our excess cash in short-term, fixed income financial instruments. These fixed rate investments are subject to interest rate risk and may fall in value if market interest rates increase. If market interest rates were to increase immediately and uniformly by 10% from the levels at September 30, 2004, the fair market value of the portfolio would decline by an immaterial amount. We have the ability to hold our fixed income investments until maturity and, therefore, we do not expect our operating results or cash flows to be materially affected by a sudden change in market interest rates on our investment portfolio.

 

Foreign Currency Risk

 

We face exposure to adverse movements in foreign currency exchange rates. Our international revenues and expenses are denominated in foreign currencies, principally the Euro and the British pound sterling. The functional currency of each of our foreign subsidiaries is the local currency. Our international business is subject to risks typical of an international business, including, but not limited to differing tax structures, other regulations and restrictions, and foreign exchange rate volatility. Based on our overall currency rate exposure at September 30, 2004, a 10% change in foreign exchange rates would have had an immaterial

effect on our financial position, results of operations and cash flows. International revenues were 39.1% and 35.6% of total revenues for the three months ended September 30, 2004 and 2003, respectively, and 39.5% and 34.3% for the nine months ended September 30, 2004 and 2003, respectively. We anticipate that international revenues will continue to account for a significant amount of total revenues. To date, we have not hedged the risks associated with foreign exchange exposure. Although we may do so in the future, we cannot be sure that any hedging techniques we may implement will be successful or that our business, results of operations, financial condition and cash flows will not be materially adversely affected by exchange rate fluctuations.

ITEM 1. LEGAL PROCEEDINGS

 

Business Objects Litigation

 

On October 2, 2001, the Company filed a lawsuit in the Virginia Circuit Court for Fairfax County against two field employees of Business Objects, S.A. This lawsuit alleged that these employees, who previously worked for the Company, breached their fiduciary and contractual obligations to the Company by, among other things, misappropriating its trade secrets and confidential information and soliciting its employees and customers. The complaint sought injunctive relief and damages. On October 17, 2001, Business Objects filed suit against us in the United States District Court for the Northern District of California, claiming that our software infringes a patent issued to Business Objects relating to relational database access (the ‘403 patent). The suit sought injunctive relief and monetary damages. On August 29, 2003, the Court granted our motion for summary judgment and dismissed the lawsuit, ruling as a matter of law that our products do not infringe the ‘403 patent. Business Objects has filed an appeal, on which oral arguments were heard on September 9, 2004.

 

On October 31, 2001, we filed suit against Business Objects, S.A. and its subsidiary, Business Objects Americas, Inc., in the United States District Court for the Eastern District of Virginia, claiming that Business Objects’ software infringes two patents held by us relating to asynchronous control of report generation using a web browser (the ‘033 patent) and a system and method of adapting automatic output of OLAP reports to disparate user output devices (the ‘050 patent). The complaint sought monetary damages and injunctive relief. On March 13, 2002, the Company voluntarily dismissed without prejudice its lawsuit pending in the Virginia Circuit Court for Fairfax County against the two field employees of Business Objects. The complaint against Business Objects was amended to add claims for violations of the federal Computer Fraud and Abuse Act, misappropriation of trade secrets, tortious interference with contractual relations and violations of the Virginia Conspiracy Act. As a result of pre-trial rulings, certain of these claims were dismissed. Our claims for tortious interference and misappropriation of trade secrets proceeded to trial on October 20, 2003. On October 28, 2003, the Court dismissed the tortious interference claimIn July 2003, the United States Patent & Trademark Office confirmed the validity of all the claims in the ‘033 and ‘050 patents and terminated reexamination proceedings that Business Objects had requested as to those patents. We agreed to dismissal of the ‘033 patent claims without prejudice. On June 8, 2004, the Court advised the parties that it intended to issue an order and opinion granting Business Objects’ motion for summary judgment of non-infringement on our ‘050 patent claims, and that the trial of the ‘050 patent claims previously scheduled to begin on June 15, 2004 would not occur. On August 6, 2004, the Court granted Business Objects’ motion for summary judgment on the ‘050 patent claims, ruling that Business Objects had not infringed the Company’s patent. The Court ruled in our favor on our claims of trade secret misappropriation, finding that Business Objects had misappropriated certain of our trade secrets. We have filed a notice of appeal to the United States Court of Appeals for the Federal Circuit.

 

On December 10, 2003, we filed a complaint for patent infringement against Crystal Decisions, Inc. in the United States District Court for the District of Delaware. The lawsuit alleges that Crystal Decisions willfully infringes three patents issued to us relating to: (i) asynchronous control of report generation using a web browser (the ‘033 patent); (ii) management of an automatic OLAP report broadcast system (the ‘796 patent); and (iii) providing business intelligence web content with reduced client-side processing (the ‘432 patent). We are seeking monetary damages and injunctive relief. Following the filing of the complaint, Crystal Decisions was acquired by Business Objects Americas, Inc. Business Objects Americas, Inc. has answered the complaint, denying infringement and seeking a declaration that the patents in suit are invalid and not infringed by Business Objects Americas, Inc. The case is in its earliest stages. Trial is scheduled for November 2005.
