(1)           Basis of presentation

 

The interim consolidated financial statements have been prepared by Precision Castparts Corp. (“PCC” or the “Company”), without audit and subject to year-end adjustment, in accordance with generally accepted accounting principles, except that certain information and footnote disclosures made in the latest annual report have been condensed or omitted for the interim statements.  Certain costs are estimated for the full year and allocated in interim periods based on estimates of operating time expired, benefit received, or activity associated with the interim period.  The consolidated financial statements reflect all adjustments, which are, in the opinion of management, necessary for a fair representation of the results for the interim periods.  Certain reclassifications have been made to prior year amounts to conform to the current year presentation.

 

(2)                                 Stock-based compensation

 

The Company accounts for stock-based employee compensation in accordance with the provisions of APB Opinion No. 25, “Accounting for Stock Issued to Employees,” and related interpretations.  The following table illustrates the effect on net income and earnings per share if the Company had elected to recognize compensation expense based on the fair value of the stock options granted at the grant dates as prescribed by SFAS No. 123, “Accounting for Stock-Based Compensation.”

(3)                                 Acquisition

 

On December 9, 2003, PCC acquired 100 percent of the outstanding shares of common stock of SPS Technologies, Inc. (“SPS”).  The results of SPS’s operations have been included in the consolidated financial statements since that date.  The acquisition of SPS is expected to strengthen the Company’s core businesses as a leading supplier of complex metal products for aerospace customers.  In addition, SPS’s complementary manufacturing processes provide the Company opportunities to enhance efficiencies and reduce costs throughout SPS, resulting in anticipated improvements in margins.  The aggregate purchase price was $728.8 million, which included $294.2 million of cash paid for SPS stock, $9.5 million of cash paid for transaction fees, and common stock valued at $425.1 million.  In addition, SPS paid $39.3 million for change of control payments and transaction fees as of the close of the transaction.  The value of the 9.3 million shares of common stock issued was determined based on the quoted market price of PCC’s common stock on and around the date of the close of the transaction.

 

SPS is a supplier of fasteners and other metal products to the aerospace, automotive, and general industrial and other markets.  SPS’s former Specialty Materials and Alloys group operates as part of the Investment Cast Products segment.  A new segment, Fastener Products, comprises most of SPS’s former Aerospace Fasteners and Engineered Fasteners groups.  SPS’s former tooling business operates as part of the Industrial Products segment.  In addition, three former SPS businesses – Magnetics, Mohawk, and Dacar – were classified as held for sale in the third quarter, and their results are included in discontinued operations.

 

The following summarizes the estimated fair values of the assets acquired and liabilities assumed at the date of acquisition.  PCC is in the process of finalizing the allocation of the purchase price as of December 28, 2003; thus, the allocation of the purchase price is subject to refinement.

(4)                                 Discontinued Operations

 

In fiscal 2003, PCC incurred charges associated with the closure or sale of certain businesses within its Fluid Management Products and Industrial Products segments.  The PCC Olofsson and Eldorado machine businesses were closed and the Eldorado gundrill tooling business was sold.  In addition, the Company sold its controlling interest in Design Technologies International (“DTI”) and certain intangible assets of Olofsson to minority shareholders of DTI.  The closure or sale of these operations was in response to a steady and continual decline in the machine tool industry over the past several years.  In addition, PCC closed STW Composites (“STW”) as it was deemed to be a non-core business to PCC.  In the fourth quarter of fiscal 2003, PCC also entered into agreements to sell Barber Industries and Fastener Engineers & Lewis Machine (“FELM”), which were sold in fiscal 2004, and began actively marketing PCC Superior Fabrication for sale.  The performance of these businesses was not consistent with the Company’s long-term strategy for profitable growth.

 

In the second quarter of fiscal 2004, the Company decided to sell Newmans, a valve distribution company within the Fluid Management Products segment.  It was determined that Newmans’ distribution business did not fit with PCC’s manufacturing-focused operations and was not performing to the Company’s expectations.  The Newmans business was sold in the third quarter of fiscal 2004.

 

Olofsson, Eldorado, DTI, STW, Superior Fabrication, FELM, Barber and Newmans each meet the criteria as a component of an entity under SFAS No. 144, “Accounting for the Impairment or Disposal of Long-Lived Assets.”  In addition, three former SPS businesses – Magnetics, Mohawk, and Dacar – were classified as held for sale in the third quarter of fiscal 2004, and their results are included in discontinued operations. Accordingly, the operating results of these businesses are presented in the Company’s Consolidated Statements of Income as discontinued operations, net of income tax, and all prior periods have been reclassified.  The components of discontinued operations for the periods presented are as follows:

The Company recorded disposal expenses that include amounts related to the write down of remaining inventory and property, plant and equipment to fair value less cost to sell, the write down of accounts receivable and other current assets to net realizable value, and provides for incremental costs directly related to the closure or sale of the businesses, such as pension, severance and lease termination costs.

(5)           Restructuring Charges

 

The Company recorded $8.5 million of restructuring charges in the second quarter of fiscal 2004 primarily for severance associated with headcount reductions at PCC’s investment castings operations in the United Kingdom and the Company’s forging operations in the United Kingdom and Houston, Texas.  The reductions were in response to reduced demand for commercial aerospace and industrial gas turbine products.  The restructuring plans call for termination of approximately 435 employees through the first quarter of fiscal 2005.

 

The Company established an $11.0 million reserve in the third quarter of fiscal 2003 pursuant to restructuring plans to downsize operations throughout the Company as a result of the continued decline in both the commercial aerospace and power generation markets, coupled with softness in the general industrial markets.  The reserve consisted of $10.2 million for employee severance and $0.8 million for other exit costs, including leasehold termination payments and other contractual obligations resulting from the restructuring activities.  These restructuring plans provided for terminations of approximately 970 employees.

(6)           Other Expense (Income)

 

Other expense of $11.2 million was recorded in the third quarter of fiscal 2004 to reflect the write-off of unamortized bank fees ($2.8 million) from early termination of bank credit facilities and the termination of an interest rate swap ($8.4 million) associated with debt refinancing in connection with the SPS acquisition.

 

Other income of $14.5 million was recorded in the second quarter of fiscal 2003 as a result of two insurance settlements.  The first settlement of $13.6 million related to environmental issues for which a reserve had been established previously at Wyman-Gordon.  The second settlement of $0.9 million resulted from a judgment on a claim related to Wyman-Gordon’s benefit plans.

(8)           Goodwill and Acquired Intangibles

 

Effective April 1, 2002, the Company adopted Statement of Financial Accounting Standards (“SFAS”) No. 142, “Goodwill and Other Intangible Assets.”  This statement changed the accounting for goodwill and indefinite-lived intangible assets from an amortization approach to an impairment-only approach.  The SFAS No. 142 goodwill impairment model is a two-step approach that must be completed at least annually.  The first step of the model requires a comparison of the book value of net assets to the estimated fair value of the related operations that have goodwill assigned to them.  If fair value is determined to be less than book value, a second step is performed to compute the amount of impairment.  In this process, the fair value of goodwill is determined, based in part on the fair value of the operations used in the first step.  The fair value of goodwill is then compared to its carrying value.  If the fair value of goodwill is less than the carrying value, the shortfall represents the amount of goodwill impairment.

 

The Company completed its goodwill assessment test during the second quarter of fiscal 2004, and it was determined that the fair value of the related operations was greater than book value.  As a result, no write-down for impairment of goodwill was required.

During the third quarter of fiscal 2004, the Company entered into a five-year, $700.0 million bank credit facility to finance a portion of the acquisition of SPS Technologies, Inc. and to refinance the Company’s existing bank credit facility.  The new credit facility includes a $300.0 million term loan and a $400.0 million revolving loan.  At December 28, 2003, the term loan had outstanding borrowings of $300.0 million and there were no outstanding borrowings under the revolving loan.  Borrowings under the $700.0 million bank credit facility bear interest at LIBOR plus applicable spreads, which range from 1.0% to 2.5% depending on credit ratings received from Moody’s and S&P.  At December 28, 2003, the interest rate on borrowings under the facility was 2.44%.

 

In addition, borrowings during the third quarter of fiscal 2004 included $200.0 million of senior notes due December 15, 2013 with a coupon of 5.6% that were issued to finance a portion of the acquisition of SPS Technologies.  The Company also assumed the outstanding senior note obligations of SPS Technologies, which totaled $189.6 million as of December 28, 2003.  These senior notes have various maturities through August 2014.  The Company will recognize interest expense on these notes at an average annual rate of 4.0%.

 

During the third quarter of fiscal 2004, the Company terminated an interest rate swap that fixed the interest rate on a portion of the outstanding borrowings under its terminated bank credit facility.

(10)         Guarantees

 

In the ordinary course of business, the Company warrants its products against defects in design, materials and workmanship over various time periods.  The warranty accrual as of December 28, 2003 and March 30, 2003 is immaterial to the financial position of the Company, and the change in the accrual for the current quarter and first nine months of fiscal 2004 is immaterial to the Company’s results of operations and cash flows.

 

In conjunction with certain transactions, primarily divestitures, the Company may provide routine indemnifications (e.g., retention of previously existing environmental and tax liabilities) with terms that range in duration and often are not explicitly defined.  Where appropriate, an obligation for such indemnifications is recorded as a liability.  Because the obligated amounts of these types of indemnifications often are not explicitly stated, the overall maximum amount of the obligation under such indemnifications cannot be reasonably estimated.  Other than obligations recorded as liabilities at the time of divestiture, the Company has not historically made significant payments for these indemnifications.

(13)         New Accounting Pronouncements

 

In June 2001, the Financial Accounting Standards Board (“FASB”) issued SFAS No. 143, “Accounting for Asset Retirement Obligations.”  This statement requires that obligations associated with the retirement of tangible long-lived assets and the associated asset retirement costs be recognized when they are incurred and displayed as liabilities.  SFAS No. 143 was effective for the Company beginning March 31, 2003.  Implementation of this standard did not have an impact on the Company’s financial statements.

 

In April 2002, the FASB issued SFAS No. 145, “Rescission of FASB Statement no. 4, 44, and 64, Amendment of FASB Statement No. 13, and Technical Corrections.”  SFAS No. 145, which updates, clarifies and simplifies existing accounting pronouncements, addresses the reporting of debt extinguishments and accounting for certain lease modifications that have economic effects that are similar to sale-leaseback transactions.  The Company adopted the provisions of SFAS No. 145 effective March 31, 2003.  Implementation of SFAS No. 145 did not have a material impact on the Company’s financial statements.

 

In November 2002, the EITF reached a consensus on Issue No. 00-21, “Revenue Arrangements with Multiple Deliverables.”  EITF No. 00-21 addresses certain aspects of the accounting by a vendor for arrangements under which the vendor will perform multiple revenue generating activities.  EITF No. 00-21 was effective for interim periods beginning after June 15, 2003.  The Company does not expect the application of the provisions of EITF No. 00-21 to have a material effect on the Company’s financial condition or results of operations.

 

In January 2003, the FASB issued FIN No. 46, “Consolidation of Variable Interest Entities,” which clarifies the application of Accounting Research Bulletin No. 51, “Consolidated Financial Statements,” relating to consolidation of certain entities.  FIN No. 46 requires identification of the Company’s participation in variable interest entities (“VIE”), which are defined as entities with a level of invested equity that is not sufficient to fund future activities to permit them to operate on a standalone basis, or whose equity holders lack certain characteristics of a controlling financial interest.  For entities identified as VIE, FIN No. 46 sets forth a model to evaluate potential consolidation based on an assessment of which party to the VIE, if any, bears a majority of the exposure to its expected losses, or stands to gain from a majority of its expected returns.  FIN No. 46 also sets forth certain disclosures regarding interests in VIE that are deemed significant, even if consolidation is not required.  This interpretation applies immediately to VIE created or in which a company obtains an interest after January 31, 2003.  For interests in VIE acquired before February 1, 2003, FIN No. 46 applies in the first interim period beginning after December 15, 2003.  The provisions of this interpretation are not expected to result in any material accounting or disclosure requirement for the Company.

 

In December, 2003 the FASB released revised SFAS No. 132, “Employers’ Disclosures about Pensions and Other Postretirement Benefits.”  The revised standard provides required disclosures for pensions and other postretirement benefit plans and is designed to improve disclosure transparency in financial statements.  The revised standard replaces existing pension disclosure requirements.  The Company will comply with the new disclosure requirements in PCC’s annual report for the year ended March 28, 2004.  There will be no impact on the Company’s financial condition or results of operations.

Item 2.                                   Management’s Discussion and Analysis of Financial Condition and Results of Operations

 

PCC acquired SPS Technologies, Inc. (“SPS”) on December 9, 2003.  As a result, the Company’s fiscal 2004 results of operations discussed below include 19 days of SPS’s operations.

 

Consolidated Results of Operations - Comparison Between Three Months Ended December 28, 2003 and December 29, 2002

 

Sales for the third quarter of fiscal 2004 were $517.6 million, up $29.7 million, or 6.1 percent from $487.9 million in the same quarter last year.  The addition of the SPS businesses for 19 days during the quarter contributed $38.6 million to the current quarter’s sales.  Continuing weak demand in the commercial aerospace sector and power generation markets reduced sales in the Investment Cast Products, Forged Products and Fluid Management Products segments.  These reductions were partially offset by strong growth from the automotive sector in Europe, which impacted the Industrial Products segment.  In addition, sales in the current quarter benefited from favorable changes in the Euro and British Pound exchange rates.

 

Net income from continuing operations for the third quarter of fiscal 2004 was $29.6 million, or $0.52 per share (diluted), which included a non-recurring pre-tax charge of $11.2 million, or $0.12 per share, for the write-off of unamortized bank fees ($2.8 million) from the early termination of bank credit facilities and termination of an interest rate swap ($8.4 million) associated with the refinancing of debt in connection with the SPS acquisition.  By comparison, net income from continuing operations for the third quarter of fiscal 2003 was $38.0 million, or $0.72 per share (diluted).  Net income after discontinued operations for the third quarter of fiscal 2004 was $27.8 million, or $0.49 per share (diluted), compared with $36.2 million, or $0.69 per share (diluted), in the same period last year.

 

Interest and Income Tax

 

Net interest expense for the third quarter of fiscal 2004 was $12.9 million, compared with $14.1 million for the third quarter last year. The lower expense is primarily due to reduced average debt levels and slightly lower interest rates compared to the same quarter last year.

 

The effective tax rate for the third quarter of fiscal 2004 was 31.7 percent, 4.4 percentage points lower than the 36.1 percent effective rate in the same quarter last year.  This improvement is primarily due to the impact of tax benefits from the non-recurring charge related to financing the SPS acquisition, as well as the favorable resolution of certain tax contingencies.

 

Restructuring

 

The Company continuously assesses its cost structure to ensure that operations are properly sized for prevailing market conditions.  Based on the Company’s most recent assessment, certain operations within the Industrial Products and Fluid Management Products segments will require restructuring during the fourth quarter of fiscal 2004.  When actions are required, the charge is not expected to exceed the restructuring charge taken in the second quarter of fiscal 2004.

Discontinued Operations

 

Net loss from discontinued operations was $1.8 million in the third quarter of fiscal 2004 compared with a net loss of $1.8 million in the same quarter last year.  In fiscal 2003, PCC incurred asset impairment and disposal charges associated with the closure or sale of certain businesses within its Industrial Products segment.  In the second quarter of fiscal 2003, the PCC Olofsson and Eldorado machine businesses were closed and the Eldorado gundrill tooling business was being actively marketed for sale.  In addition, the Company sold its controlling interest in Design Technologies International to minority shareholders.  The closure and sale of these operations was in response to a steady and continual decline in the machine tool industry over the past several years.  In the third quarter of fiscal 2003, the Company completed the sale of the Eldorado gundrill tooling business.  In addition, PCC began actively marketing its STW business for sale as it was deemed to be a non-core business of PCC.  The Company was unable to secure a buyer for STW, and the business was closed in the fourth quarter of fiscal 2003.  In the second quarter of fiscal 2004, PCC incurred asset impairment and disposal charges associated with its decision to sell Newmans, a company in the Fluid Management Products segment.  Newmans, a valve distribution company, did not fit with PCC’s manufacturing-focused operations.  The Newman’s business was sold in the third quarter of fiscal 2004.  In addition, three businesses acquired in the SPS transaction – Magnetics, Mohawk, and Dacar – were classified as held for sale in the third quarter of fiscal 2004, and their results are now included in discontinued operations.  These discontinued operations charges totaled $0.03 per share (diluted) for both the third quarter of fiscal 2004 and the same quarter last year.

 

Results of Operations by Segment - Comparison Between Three Months Ended December 28, 2003 and December 29, 2002

 

Investment Cast Products

 

Investment Cast Products’ sales increased 3.1 percent from $246.8 million in the third quarter of fiscal 2003 to $254.5 million this year.  Operating income for the segment declined 3.9 percent from $48.7 million in the third quarter a year ago to $46.8 million in fiscal 2004.  The addition of the SPS Specialty Materials and Alloys Group (“SMAG”) contributed $6.6 million of sales and $0.9 million of operating income to the current quarter results.  The segment’s sales continued to benefit from increased demand from the military aerospace and IGT aftermarket sectors, partially offset by softness in the commercial aerospace market.  The operating income decline reflected the impact of price reductions, lower sales volume (excluding SMAG), higher costs for nickel and cobalt-based alloys, partially offset by operating improvements.  Operating income as a percent of sales also declined from 19.7 percent to 18.4 percent primarily due to the impact of price reductions and higher material costs.

 

Sales within this segment will continue to be negatively impacted by reduced demand from both the commercial aerospace sector and power generation markets through the remainder of fiscal 2004.  The lower sales volume, continued downward pressure on pricing and higher material costs are expected to result in lower operating income compared with fiscal 2003.  Operating efficiency improvements will mitigate the decline in operating income.

 

Forged Products

 

Forged Products’ sales were $118.8 million for the quarter, a decrease of 11.1 percent, compared to sales of $133.7 million in the third quarter of fiscal 2003.  Operating income decreased 24.6 percent from $20.7 million, or 15.5 percent of sales, in the third quarter of fiscal 2003 to $15.6 million, or 13.1 percent of sales, in the same quarter this year.  The Forged Products segment was negatively affected by the continued reduction in commercial aircraft deliveries and the related drop in demand from its jet engine customers.  Operating income was negatively impacted by price reductions, lower sales volume, higher costs for nickel-based metal alloys, and higher fixed costs attributable to a capital-intensive structure, coupled with the impact of increases in reserves for obsolete inventories and environmental matters.

Sales for the remainder of fiscal 2004 within the Forged Products segment will be adversely affected by reduced demand from the aerospace and power generation markets as compared to fiscal 2003.  Operating income will be negatively impacted by the lower sales volume, price reductions, higher material costs, and higher fixed costs related to increased pension and depreciation expenses, partially offset by headcount reductions completed in the second quarter, which will size the segment’s operations for current market conditions.

 

Fastener Products

 

The Fastener Products segment consists of most of SPS’s former Aerospace Fasteners and Engineered Fasteners groups that were acquired in December 2003.  The segment reported $30.3 million of sales with operating income of $1.4 million based on 19 days of activity in the third quarter.

 

Operating margins should improve in future quarters as expected cost reductions and synergies are achieved.

 

Fluid Management Products

 

Fluid Management Products’ sales increased from $77.3 million in the third quarter of fiscal 2003 to $79.9 million this year.  Operating income declined from $8.3 million, or 10.7 percent of sales, in the third quarter of last year to $7.4 million, or 9.3 percent of sales, in the third quarter of this year.  The increase in sales was primarily due to increased demand for oil and gas and wastewater products, partially offset by reductions in demand for power generation products.  The decrease in operating income was principally due to the reduction in demand for higher margin power generation products, coupled with an increase in lower margin general industrial products.

 

The Fluid Management Products segment is expected to receive modest top-line growth from markets other than the power generation market throughout the remainder of fiscal 2004.  Operating income should also improve as a result of the volume increases, restructuring efforts over the past year and the continued focus on cost reduction throughout the segment.

 

Industrial Products

 

Industrial Products’ sales of $34.1 million for the third quarter of fiscal 2004 increased from $30.1 million in the same period last year.  Operating income improved to $4.8 million, or 14.1 percent of sales, in the third quarter of fiscal 2004 compared with $3.7 million, or 12.3 percent of sales, in the same period last year.  SPS’s Precision Tool Group contributed $1.7 million of sales and $0.1 million of operating income to the current quarter results.  The sales increase was primarily due to significant improvement in automotive sales to the European market, as well as higher sales to the electronics, aerospace and pulp and paper markets.  The operating margin improvements reflect higher margins and benefits received from new operations in Hungary and India, coupled with significant cost reductions throughout the entire segment.

 

Overall, the Industrial Products segment will continue to be affected by softness in the general industrial and machine tool markets, partially offset by continued strength in the European automotive sector and share gains in the pulp and paper market resulting from expansion of current product lines and introduction of new products.

 

Consolidated Results of Operations - Comparison Between Nine Months Ended December 28, 2003 and December 29, 2002

 

Sales for the first nine months of fiscal 2004 were $1,469.6 million, down $101.1 million, or 6.4 percent from $1,570.7 million in the same period last year.  The addition of the SPS businesses contributed $38.6 million to the current year-to-date sales based on 19 days of activity.  The Company continued to experience significant reductions in sales in the Investment Cast Products and Forged Products segments due to weak demand from the aerospace and power generation markets.  Sales in the Fluid Management Products segment declined compared to the first nine months of fiscal 2004 due to weakness in the power generation market.  In addition, year-to-date sales benefited from favorable changes in the Euro and British Pound exchange rates.

Net income from continuing operations for the first nine months of fiscal 2004 was $94.0 million, or $1.71 per share (diluted), which included restructuring charges totaling $8.5 million, or $0.10 per share, and other expense of $11.2 million, or $0.13 per share.  By comparison, net income from continuing operations for the first nine months of fiscal 2003 was $122.2 million, or $2.31 per share (diluted), which included restructuring charges of $11.0 million, or $0.14 per share, and other income from two insurance settlements of $14.5 million, or $0.17 per share.  Net income after discontinued operations for the first nine months of fiscal 2004 was $76.6 million, or $1.40 per share (diluted), compared with $103.9 million, or $1.96 per share (diluted), in the same period last year.

In the second quarter of fiscal 2004, PCC established an $8.5 million reserve pursuant to restructuring plans principally to downsize operations at its investment castings operations in the United Kingdom and its forgings operations in the United Kingdom and Houston, TX, as a result of the continued weakness in both commercial aerospace and power generation markets.  This restructuring reserve provided for severance and other benefits associated with the termination of approximately 435 employees.  The tax-effected impact of these charges totaled $5.7 million, or $0.10 per share (diluted).

 

In the second quarter of fiscal 2003, PCC established an $11.0 million reserve pursuant to restructuring plans to downsize operations throughout the Company as a result of the continued decline in both commercial aerospace and power generation markets, coupled with softness in the general industrial markets.  The reserve consisted of $10.2 million for employee severance and $0.8 million for other exit costs, including leasehold termination payments and other contractual obligations resulting from the restructuring activities.  These restructuring plans provided for terminations of approximately 970 employees.  The tax-effected impact of these charges totaled $7.4 million, or $0.14 per share (diluted).

Interest and Income Tax

Investment Cast Products’ sales decreased by 8.3 percent, from $813.3 million in the first nine months of fiscal 2003 to $746.0 million this year.  Operating income for the segment declined by 14.8 percent, from $161.1 million, or 19.8 percent of sales, a year ago to $137.2 million, or 18.4 percent of sales, in the first nine months of fiscal 2004.  The addition of the SPS Specialty Materials and Alloys Group contributed $6.6 million of sales and $0.9 million of operating income to the current year results.  The decrease in sales was primarily due to reduced demand from IGT customers and lower commercial jet engine sales as a result of continued weakness in the commercial aerospace and power generation markets, partially offset by increased demand from the military sector.  The operating income decline reflected the impact of price reductions, lower sales volume (excluding SMAG), higher costs for nickel and cobalt-based alloys, partially offset by operating improvements.

Forged Products

 

Forged Products’ sales were $366.9 million for the first nine months of fiscal 2004, a decrease of 14.5 percent, compared to sales of $429.1 million in the same period last year.  Operating income decreased 22.6 percent from $61.5 million, or 14.3 percent of sales, in the first nine months of fiscal 2003 to $47.6 million, or 13.0 percent of sales, this year.  The Forged Products segment was also negatively affected by lower demand for IGT products, as well as the reduction in commercial aircraft deliveries and the related drop in demand from jet engine customers.  Operating income was negatively impacted by the lower sales volume, higher costs for nickel-based metal alloys, and higher fixed costs attributable to a capital-intensive structure, coupled with the impact of inefficiencies principally at the Houston plant and increases in reserves for obsolete inventories and environmental matters.  Partially offsetting these negative items was a $6.8 million benefit received in the second quarter for settlement of an agreement between Wyman-Gordon and a metal supplier.

 

Fastener Products

 

The Fastener Products segment consists of most of SPS’s former Aerospace Fasteners and Engineered Fasteners groups that were acquired in December 2003.  The segment reported $30.3 million of sales with operating income of $1.4 million based on 19 days of activity in the third quarter.

 

Fluid Management Products

 

Fluid Management Products’ sales decreased from $235.0 million in the first nine months of fiscal 2003 to $228.9 million this year.  Operating income declined slightly from $23.8 million, or 10.1 percent of sales, last year to $23.4 million, or 10.2 percent of sales, in the first nine months of this fiscal year.  The sales decrease was primarily due to the continued downturn in the power generation market.  The decrease in operating income was principally due to the reduction in demand for higher margin power generation products, coupled with an increase in lower margin general industrial products.

 

Industrial Products

 

Industrial Products’ sales of $97.5 million for the first nine months of fiscal 2004 increased $4.2 million, or 4.5 percent, from $93.3 million in the comparable prior year period.  Operating income was $13.7 million, or 14.1 percent of sales, in the first nine months of fiscal 2004, $5.5 million higher than operating income of $8.2 million, or 8.8 percent of sales, in the same period last year.  The sales increase was primarily due to significant improvement in automotive sales to the European market, partially offset by continued weakness in the general industrial markets.  The operating margin improvements reflect higher margins and benefits received from new operations in Hungary and India, coupled with significant cost reductions throughout the entire segment.

 

Changes in Financial Condition and Liquidity

 

Total assets of $3,675.4 million at December 28, 2003 represented a $1,208.2 million increase from the $2,467.2 million balance at March 30, 2003.  The Company acquired $1,209.8 million of total assets in the SPS acquisition.  Total capitalization at December 28, 2003 was $2,759.5 million, consisting of $1,095.7 million of debt and $1,663.8 million of equity. The debt-to-capitalization ratio was 39.7 percent compared to 35.9 percent at September 28, 2003 and 39.5 percent at the end of fiscal 2003.

 

Cash requirements for the first nine months of fiscal 2004 included $280.9 million for the acquisition of SPS, $260.0 million for debt repayments, $41.9 million for increased working capital, $40.3 million for capital expenditures, $4.8 million for dividends and $39.2 million for other operating activities, including $45.0 million of voluntary pension contributions.  These requirements were principally funded from $500.0 million of borrowings under new credit facilities, $94.0 million of net income from continuing operations adjusted for $61.8 million of depreciation and amortization, $5.2 million of deferred taxes and $11.7 million of tax benefit from stock options exercised, $23.5 million of proceeds from the sales of discontinued operations and $37.0 million from the sale of common stock through stock option exercises.

During the third quarter of fiscal 2004, the Company entered into a five-year, $700.0 million bank credit facility to finance a portion of the acquisition of SPS Technologies, Inc. and to refinance the Company’s existing bank credit facility.  The new credit facility includes a $300.0 million term loan and a $400.0 million revolving loan.  At December 28, 2003, the term loan had outstanding borrowings of $300.0 million and there were no outstanding borrowings under the revolving loan.  Borrowings under the $700.0 million bank credit facility bear interest at LIBOR plus applicable spreads, which range from 1.0% to 2.5% depending on credit ratings received from Moody’s and S&P.  At December 28, 2003, the interest rate on borrowings under the facility was 2.44%.

 

In addition, borrowings during the third quarter of fiscal 2004 included $200.0 million of senior notes due December 15, 2013 with a coupon of 5.6% that were issued to finance a portion of the acquisition of SPS Technologies.  The Company also assumed the outstanding senior note obligations of SPS Technologies, which totaled $189.6 million as of December 28, 2003.  These senior notes have various maturities through August 2014.  The Company will recognize interest expense on these notes at an average annual rate of 4.0%.

 

During the third quarter of fiscal 2004, the Company terminated an interest rate swap that fixed the interest rate on a portion of the outstanding borrowings under its terminated bank credit facility.

 

Capital spending in the first nine months of fiscal 2004 principally provided for maintenance, expansion and cost reduction projects.  Capital spending for fiscal 2004 is expected to be higher than spending in fiscal 2003 due to the acquisition of SPS.  Fiscal 2004 projects provide for expansion into low-cost countries and projects necessary to reduce costs and maintain production throughout the Company.

 

Management believes that the Company can fund the requirements for capital spending, cash dividends and potential acquisitions from cash generated from operations, borrowing from existing or new bank credit facilities, issuance of public or privately placed debt securities, or the issuance of equity securities.
